What Are Rate BuyDowns? 


WIth mortgage rates forecasted to continue rising, a rate buydown can be a useful way to protect yourself against rate hikes. A mortgage rate buydown is a way for you, the borrower, to obtain a lower interest rate by paying discount points at closing. Discount points, aka mortgage points, are a one-time fee paid upfront. They cover the difference between the standard rate and the lowered rate. 



When you are paying for points, one point is equal to 1% of your loan amount. Typically, mortgage companies offer a 0.25% rate reduction in exchange for a point, 1% of the home’s purchase price. For example, on a $200,000 home loan, paying an extra $2,000 could reduce the mortgage rate from 4.25% to a 4.00%.

With discount points, the interest rate can be lowered temporarily (for a specified time frame) or permanently (for the loan term). Either way, your interest rate is lower during the time frame specified, and your monthly mortgage payments are more affordable.

With a temporary rate buydown, most commonly a 2-1 buydown or a 3-2-1 buydown, your rate is lower at first but eventually increases. You can choose buydown plans with rates up to 3% lower than current mortgage rates. The rate goes up each year based on the plan you choose. Rates typically rise by 1% per year for the remainder of the buydown plan. The final rate is fixed for the remaining loan term. 

A permanent rate buydown lowers your rate for the entire loan term. Typically, the more discount points you pay, the more you can reduce your mortgage rate. That rate never increases as long as you have the loan. (Unless you take out an adjustable-rate mortgage (ARM).) Your lender adds the cost of the mortgage rate buydown to your closing costs, and the buydown cost is paid at closing. 

Is there a benefit to a mortgage interest rate buydown? A lower interest rate can not only save you money on your monthly mortgage payment, but it can reduce the amount of interest you pay on your loan over time. Choosing a buydown may also allow you to pay less for your home if the seller offers to pay something toward the buydown. It could also make sense if you are just starting your career and your income is expected to rise;  you may not have any issues with making your higher mortgage payments over time.
